Any idea what this is? Soft and fluffy looking. Clearly a mouth.

Not the mushroom the small white thing. Right above the baby mushroom. Sponge is probably right.

The white lump inside the clump of mushrooms is probably a sponge, yep. Some of them can overgrow corals eventually, but most are harmless.
 
FWIW, I had one pineapple sponge show up in a patch of zoas,,, then two.
Fast forward 8 months later -- massive sponge mass trying to smother that patch of zoas that I can't get rid of.
*keep removing all I can, painting with H2O2,,, and it keeps coming back strong.

That's just one experience but I vote get it out...

That's just one experience but I vote get it out...
Try injecting with h202 or boiling water. If any little bit is left behind when scraped it will regrow.

I assume that's my issue -- it's fully intertwined with that one patch of zoas.
I keep thinking I get it all (dental pick and tweezers),,, then heavily paint H2O2 on the whole area and leave in the air for a couple of minutes,,, still just comes back.

*sorry to OP for tangent but:
Any evidence that iodine might kill sponges? ...just since H2O2 and air haven't been doing the trick

You might need to use the dental pick and tweezers to remove as much of the zoas colony from the rock and glue them to a new one... I don't know how long your H2O2 dips have been but zoas can tolerate a pretty good bath.
